500SEL 1991 AUTO/ Noisy rear

Couple of things Id really love to have some help with.
The main problems are that Im getting a noise from the rear....Seems to get worse on a longer journey (more than 20 minutes!) and the rear wheels are getting hot with a burning smell....Its almost like the rear brakes binding but could it be something more sinister? Any advise would be great!
The other thing is that the gear change is sometimes erratic.....Sometimes the car reves freely (almost as if a clutch is slipping!) then bangs into gear.
Local dealer thinks it may be the belts or pressure inside but again your expert advise would be really helpful.
Ive just spent GBP 2000.00 on this car six months ago and now Im hassle!
Appreciate your help.

It is the rear wheel bearing... keep in mind that the rear differential has to be removed to get to the shot bearings... I've just taken my ride to the shop to replace them... and plan to pick it up 2moro night - cost is $800 for both sides.
