How can I get rid of this hole between the tire and the car body.

Please advice. I forgot to check my tire specs but I believe its either

175/70R14
185/65R14

How can I fill up the gap ... what sort of rims can I change to ? Would it adversly affect my fuel consumption?

Get some bigger wheels, lower your car. That will more or less solved your problem!

all wheel drive is a good thing but, your friends car must have had some issues or his was stock and yours wasn't .... but, the VR4 is a pretty nice car .... I run with a few of them at autocrosses .... now that my car is at stage 4 they have a serious problem keeping up with me even though they have AWD

depends on the weather
stage 4:
Upgraded free flow exhaust (cat back)
test pipes ( no cats)
air intake (fancy air filter which eliminates the restrictive air box)
Jim Wolf ECU w/boost jets (brings boost up to 14.3 psi and remaps fuel and timing curves)
